I remember genuinely trying to hunt for Ermac in the original Mortal Kombat. That and Sheng Long come to mind.
The makers of MK eventually made all of the rumored characters into actual characters. Even the burning guy from the Pit II eventually became playable.

Shen Long got us Akuma and Gouken. And also Shen Long himself cameoing in SF6.

Nude codes and "nudalities" were the holy grail of things we tried to hunt down back in the day. And yet few realised they were (to some degree or another) in Art of Fighting, King of the Fighters, and Real Bout Fatal Fury — but in only 1 or 2 entries per series.
 
I actually mentioned this one not too long ago, but as kid I was a believer that I could actually catch Deoxys with this infamous one:

That one based on Super smash bros Melee, where if you beat a twenty enemies in Cruel melee you can unlock sonic and tails. Picture is from an old game magazine.

I remember my friend and I theorizing about a way to fight Sapphire Weapon in FF7. We didn't really appreciate that the weapon you see get blown to bits in the cinematic was Sapphire itself and with gen 3 of Pokemon being Ruby, Emerald and Sapphire we let our 7-8 year old minds run wild with it. It was nice because we just randomly convinced ourselves that it must be possible and so we'd just come up with random ideas on how we think it might have to spawn or where it could possibly be hiding.

Also had a different friend lie to me in middle school by sending me a shitty 240p youtube video of someone getting a special keyblade from a group of mushrooms in Kingdom Hearts 2. He gave me these absurd requirements on what I needed to do to spawn and then defeat each mushroom so I could get the keyblade. Turns out he wasn't entirely lying, but the mushrooms only existed in the Final Mix version of KH2, something I wasn't even aware existed. Dude had me replay the game like 4 times over because everytime I'd be dumb enough to fulfill his deranged requirements and nothing worked he'd come up with some asinine reason as to how I must have messed up my save file and needed to start over. He'd send me more shitty, full japanese videos about the mushrooms each time I'd try to call him out and he'd just lie to me about what the japanese text attached to the video said so I'd continue believing him.

Thank goodness I fucking love KH2 so none of it was wasted time, but man was I still pissed when he finally admitted later that school year that he was just lying. Having the kind of autism that makes you just believe what everyone tells you at face value can be a pain sometimes. At least we got the HD Remixes and I finally got to complete the Mushroom XIII sidequest for real, eventually :D

Yeah, I legitimately marked out a little when I encountered Sheng Long in World Tour, and I always loved MK for working in fan rumors (although Hornbuckle must be getting lonely, not being promoted to playable yet).

Another (tongue in cheek) urban legend is the theory that Q is in the background of Ken's SF2 stage.
 
I was so dumb I feel for you can bring Aeris/Aerith back from the dead in FF7 is you did certain things which I don´t remember what it was been like 28+ years now.
 
This one's pretty unique to only the people who grew up around me. There was a myth that the statues on Relic Castle could only be awakened by a legendary Pokemon found in a secret floor of the castle.
...those statues were Darmanitan, and you needed candy to wake them up
 
Two I remember vivdly from back in the day were being able to get the Triforce in Zelda OoT (I recall seeing pictures online that people had colored the bass relief of the status screen yellow to make it seem like they'd found it) and also rumors about about wacky methods to revive Aerith in FF7.
 
This is less a myth and more that naming two different games the same thing is a bad idea. When I was a kid I was endlessly looking for the 'golden swords' in SNES sparkster so I could go super sparkster or what ever I was reading about. No idea it was a Genesis thing because Konami decided to name both games the same thing.
